How Does a Fixed Deposit Work?

The process of investing in an FD is straightforward. You start by depositing a lump sum amount with a bank for a specific tenure. At the end of the tenure, also known as the maturity date, the bank returns your original principal amount along with the accumulated interest.

While FDs offer stability, it's important to remember that they have limited liquidity. Withdrawing your money before the maturity date often incurs a premature withdrawal penalty, which can affect your total return. However, some banks offer a loan or overdraft facility against your FD, allowing you to access funds without breaking your deposit.

Types of Fixed Deposits in India

Standard FD: This is the most common type of FD, where a lump sum is invested for a fixed period at a predetermined interest rate.

Tax-Saving FD: This type of FD offers a tax deduction of up to ₹1.5 lakh under Section 80C of the Income Tax Act. However, it comes with a mandatory lock-in period of 5 years, and premature withdrawals are not allowed.

Senior Citizen FD: Exclusively for individuals aged 60 and above, these FDs offer higher interest rates than regular FDs, providing a better return on investment for retirees.

Cumulative FD: The interest earned is not paid out periodically but is reinvested and compounded. The entire principal and compounded interest are paid at maturity, making it ideal for long-term wealth creation.

Non-Cumulative FD: This is perfect for individuals seeking a regular income stream. The interest is paid out at regular intervals (e.g., monthly, quarterly, or annually), while the principal is returned at maturity.
